The crucial difference

From your customer’s invoice, zero-rated and exempt look identical: zero VAT charged. From your books, they’re worlds apart. Zero-rated supplies are still ‘taxable supplies’ — you can claim input VAT on related purchases. Exempt supplies sit outside the VAT system; their input VAT is a permanent cost.

If you have a choice (e.g., financial services structuring, education delivery model), zero-rated nearly always beats exempt. Exempt locks input VAT as a permanent cost; zero-rated lets you reclaim it.

Input VAT recovery — the practical impact

Imagine you’re a school billing AED 1M of fees. If your fees are zero-rated, you can recover the AED 50K of input VAT on your AED 1M of operating costs. If they’re exempt, that AED 50K is gone forever.

Mixed supplies and apportionment

If your business makes both taxable (standard or zero-rated) and exempt supplies, input VAT must be apportioned. Generally:

  • Input VAT directly attributable to taxable supplies — fully recoverable
  • Input VAT directly attributable to exempt supplies — non-recoverable
  • Common-pool input VAT (rent, electricity, etc.) — apportioned by the ratio of taxable to total turnover
  • Annual adjustment at year-end if the ratio shifts materially
